From my research, which includes interviews with the very gnomes that control the access, I have managed to piece together a lost piece of history:

As is always the case, great civilizations rise and fall, some through natural causes, and some by the hands of the gods. So was the case with Baetor. Built on what is now Talanon, the denizens of Baetor walked in the sun, but worshiped a dark and brooding goddess. They were a race like humans in form and stature, but gray-skinned like Itheril. They grew fat off of raiding and pillaging, taking slaves of other races from nearby isles, and the steps of their great temple ran red with the blood of sacrifices.

But they grew distant from their goddess, and their worship began to turn to others dark gods. My research did not reveal the name of the deities they turned their worship to, but I can surmise that perhaps Raekhan and Isucar are the logical conclusions. This earned the displeasure of Valsharess. The mighty spider queen does not share power, and thrice is a dream, she warned Queen Tz'uhsia of her displeasure. Thrice, the queen ignored her empress. And so, one night, in a mighty rage, she cast down the city.

The screams of dying were terrible that night, but more terrible was the curse laid upon those who would disobey the Empress. Lake Mer'haug, once a teaming harbor and center of the city was befouled, and those that survived became Diseased Ones. The rats of the docks became more powerful Blood Drinkers, and the souls of the dead were not allowed to leave. Instead, they became Will 'o' the Wisps.

Of the city proper, only the great temple survived. And the Empress' curse took on a life of its own. Not content to create mere driders, she merged the temple guards with powerful scorpions, and an army of stingers was born. Former acolytes became mages, still able to channel the power of Valsharess, for she does not give up worshipers easily. At the front gates was placed a mighty divine guardian. The Captain of the guard, Grimorillian, became the Fallen King of the Stingers. He was cursed by Valsharess with immortality, and given the charge of Jailer to his once Queen, Tz'uhsia. She was imprisoned in the inner sanctum of the temple, and cursed, never able to leave, and never able to truly die, for it is said that for her arrogance, Valsharess forces her to live each and every day for eternity, and does not allow her the blissful peace of insanity.

And thus, a great dome was raised, and the island went unsettled. After an eon, caverns formed above the city, and these became seeded with beholders. When a seafaring clan of kobolds found the cave, the beholders enslaved them. And the island grew upwards.

Finally, many decades after the founding of Talanon, a group of gnomes led by the explorer and Seeker Cru'Elen discovered the caves below the city. They managed to breach their way to the ruined temple, and fought their way upwards. Finally, they faced Tz'uhsia, and slew her, though many of their number died. Seeker Cru'Elen, his taste for adventure diminished, decided to retire, and established a place where mighty adventurers can test their courage. To this very day, south of the arena stands the Test of Courage, where, for a modest fee, any explorer may prove his or her worth.
